short story .... well... short, I was reading over the dragon entry in the first ED core book, and they have this one "power" called armored scales, at step 25. In the description, it says that it is very difficult to pierce dragon hide. Some legendary dragons were supposed to have unbeatable armor. And that explains..... what exactly? What the heck does this 'power' do? How does it work?

An error in ED1. There's not supposed to be a step rating attached to Armored Scales.

so what DOES armored scales do? just require a higher success level?

Essentially, yes. A fuller description is given in the Dragons SB/pdf and a revised version of that is given in the 2nd edition, but Armored Scales raises the required level of success to penetrate the dragon's physical and mystic armor.
